Context

Surplus liquidity in India’s banking system rose to about ₹5.05 lakh crore as of August 30, 2026, the highest in over four months. The increase was mainly supported by month-end government expenditure and strong foreign-currency deposits.

Surplus Liquidity: RBI’s Monetary Policy Challenge

Explanation

  • Banking system liquidity refers to funds readily available with banks to meet their short-term obligations and lending requirements.
  • Surplus liquidity occurs when banks collectively hold more funds than their immediate requirements; a deficit implies shortage of funds.
  • Government spending injects liquidity when money moves from government balances with the RBI into bank accounts of firms and individuals.
  • Foreign-currency inflows can add rupee liquidity when the RBI purchases foreign exchange and releases rupees into the system.
  • The RBI manages liquidity through its Liquidity Adjustment Facility (LAF) and other monetary-policy instruments.
  • Under the Standing Deposit Facility (SDF), banks can park excess funds with the RBI without providing collateral.
  • The RBI can also use Variable Rate Reverse Repo (VRRR) operations to absorb surplus liquidity.
  • Persistent excess liquidity can lower short-term interest rates and influence monetary-policy transmission, credit and inflation.
