Context

Recently, the RBI’s Monetary Policy Committee (MPC) unanimously kept the repo rate unchanged at 5.25%. However, its minutes revealed concerns among some members about inflation and negative real interest rates, raising the possibility of future monetary tightening.

Explanation

  • The repo rate is the interest rate at which the RBI lends short-term funds to banks against eligible securities and is a key monetary-policy instrument.
  • A hawkish stance prioritises inflation control and generally favours higher interest rates/tighter liquidity.
  • A dovish stance gives greater weight to supporting growth and employment and generally favours lower rates/easier liquidity.
  • Real interest rate ≈ nominal interest rate − inflation rate; it becomes negative when inflation exceeds the nominal policy rate.
  • Negative real rates can encourage borrowing, consumption and investment, but prolonged negative rates may intensify inflationary pressures and discourage financial savings.
  • A neutral monetary-policy stance does not commit the RBI beforehand to either rate hikes or cuts.
  • India’s six-member MPC, constituted under the RBI Act, 1934, determines the policy repo rate to achieve the inflation target while keeping growth in mind.
